Risk Tolerance

Intermediate
PsychologyAlso known as: risk appetite, risk capacity, risk comfort level

A trader's psychological and financial capacity to withstand losses and account drawdowns without deviating from their trading plan. Risk tolerance varies by individual and directly influences appropriate position sizing, account size selection, and strategy choice.

Why It Matters

  • 1Understanding your personal risk tolerance is essential for choosing the right prop firm account size and trading strategy.
  • 2A trader who becomes anxious watching a $500 unrealized loss should not be trading a $200,000 account with full-size ES contracts.
  • 3Mismatched risk tolerance leads to premature trade exits, revenge trading, and eventual account failure.
  • 4Your risk tolerance should dictate your account size, not the other way around.
  • 5Successful prop traders choose account sizes where the dollar-per-tick values don't trigger emotional responses.

Example

  1. 1Two traders both have $100,000 prop accounts.
  2. 2Trader A is comfortable with $2,000 daily swings and uses 3 ES contracts.
  3. 3Trader B gets anxious at $500 in unrealized losses.
  4. 4Trader B should either use 1 ES contract or switch to MES contracts where the same point movement costs $5 instead of $50. Forcing Trader B into Trader A's position sizes would lead to emotional decisions and eventual failure.

Common Mistakes

  • Overestimating your risk tolerance based on demo trading — real money amplifies emotions
  • Choosing an account size based on potential profits rather than comfortable loss levels
  • Not adjusting risk tolerance expectations as your financial situation changes
